I primarily use Subsonic for video to my Motorola Droid X phone. Everything works fine in the beginning but after a while, perhaps 15 min., the video begins to become jerky, like it is skipping frames. I thought it was the cache so i made sure that there was enough memory (5 GB) open on my SD card and I set the cache to 2 GB. Transfer rate is the default 500 K b/s That should be enough to play a 1 GB video clip.

What am I doing wrong?

Video can be tricky, there's a lot involved. CPU power and bandwidth are really key if the video is transcoded.Check CPU usage on the server while the video is playing, if you're hitting 100% frequently, you'll start seeing buffering. Also test the bandwidth of the phone. 3g fluctuates quite a bit and if you're close to 500kbps, that can cause problems as well.

If you preformat your video to lower resolution flv files you can send them without transcoding which will make band width the major factor.
